Operating Lease vs Finance Lease — UK Business Vehicle Finance 2026

Operating Lease vs Finance Lease — UK Business Vehicle Finance 2026

    💡 Key Takeaway

Operating lease vs finance lease in 2026 — what UK businesses in Reading and beyond need to know about tax, balance sheet and total cost.

If you're funding a vehicle through your limited company or VAT-registered business in 2026, you'll often run into two leasing options that sound similar but behave very differently — operating lease and finance lease. 🚗

Picking the right one affects your VAT recovery, your balance sheet, your accountant's life, and — most importantly — your total cost of running the vehicle over three or four years.

At We Finance Your Asset in Reading, Berkshire, we arrange both products for dealers and end-user businesses across the UK. Here's the plain-English version of what's actually different.

    What is an operating lease?

An operating lease is essentially a long-term rental. The business pays a fixed monthly amount to use the vehicle for an agreed term — usually 24 to 60 months — and a set annual mileage. ✅

At the end of the contract, the vehicle goes back. The business never owns it and never has the option to buy it.

Because the lender keeps the residual value risk, monthly payments on an operating lease tend to be lower than equivalent finance products.

    What is a finance lease?

A finance lease is closer to a traditional purchase agreement, even though the business still doesn't legally own the vehicle. The funder buys it and the business effectively pays it off over the term.

Most finance leases include a final balloon payment reflecting the expected residual value, which keeps monthly payments manageable.

At the end, the business usually has these options:

    • Pay the balloon and a "peppercorn" secondary rental to keep using the vehicle
    • Sell the vehicle to a third party and keep a rebate of sale proceeds (typically 95-98%)
    • Refinance the balloon if cashflow is tight

The big differences for UK businesses

The two products look similar on a finance quote — but they sit very differently on your accounts and your tax return.

    • Balance sheet: Under FRS 102 most finance leases sit on the balance sheet as an asset and liability. Operating leases are usually off-balance-sheet for smaller entities.
    • VAT: On commercial vehicles, VAT on rentals is generally fully recoverable on both. On cars, you can usually only reclaim 50% of the VAT on the finance element.
    • Mileage and condition: Operating leases have strict mileage limits and fair wear and tear charges. Finance leases don't — you carry the depreciation risk instead.
    • Ownership route: Operating lease = vehicle returned. Finance lease = sell it on, keep most of the upside.

Which option works for which business?

It really depends on what you want at the end of the term and how you account for the vehicle. 💡

An operating lease tends to suit businesses that want certainty — fixed monthly costs, no resale headache, and a tidy way to refresh the fleet every few years.

A finance lease tends to suit businesses that:

    • Cover high or unpredictable mileage (HGVs, vans, plant)
    • Want flexibility to sell the asset and capture residual value
    • Are confident in the resale market for that vehicle class
    • Want to use the asset for longer than a typical PCP or contract hire term

Tax treatment in 2026 — the short version

Both products are tax-deductible as a business expense, but the route is different.

With an operating lease, the rental hits the P&L as a normal expense. With a finance lease, the interest element and depreciation are deductible — your accountant treats it more like an asset purchase.

For cars with CO2 above 50g/km, HMRC still disallows 15% of the lease rental. EVs and ultra-low-emission cars are not affected by that restriction — a real win in 2026.
